As part of our education series, targeting those new to the market, here’s a brief recap on the market. The forex market or the currency market is where all currencies are traded, allowing traders to trade one currency for the other. Traders can go long or short, leverage their positions, set in stop orders, and use advanced analytical tools to open/close positions at the click of the mouse. The market’s quite large with a daily turnover of 4 trillion $/day and is decentralized; in other words, no single entity can manipulate the market.
Example: Sam lives in the US and is traveling to Europe. Sam has USD and needs to buy EUR. The current exchange rate is 1.3000 USD for 1 EUR. Sam buys 1000 EUR by selling 1300 USD (1000 x 1.3000). This is a foreign currency exchange or Forex.

We encourage new clients to check out the edu resources listed on our website, prior to trading. As part of our ongoing series, here’s a closer look at CFDs or contract for difference. Clients can enter into an agreement with another party, to exchange the value difference (opening and closing price) of the underlying asset at the time of contract closure, with the following formula: units of asset contracted X value difference.

Example: Sam opened 1 standard lot of EURUSD long (that is, Sam bought 100,000 EUR-versus-USD CFDs). At the time of Sam's purchase, the current rate was 1.3000. Sam has just closed and the closing rate was 1.4000. When he closed, Sam made a profit = (1.4000 - 1.3000) x 100,000 = 10,000 USD.

Currencies, the basics:

Currencies are traded in pairs in the market and traders purchase/sell them in pairs unlike assets like gold or shares. Simply put, traders go long or short, pitting one currency against the other. All currency pairs are denoted by three capital letters, the first two relates to the country code whereas the last letter stands for the currency.

Example: NZD, where “NZ” stands for New Zealand and the last denotes the Dollar.

All trading instruments can be bought or sold; that is the Ask or the Offer rate is the one at which the trader can buy the instrument/asset. And the Bid Price is the rate at which the market is willing to purchase the instrument from the trader.

Example: The quoted EURUSD rate at the moment is 1.3029/1.3030. This means that 1.3029 is the bid price - a trader can sell EURUSD at this price, whereas 1.3030 is the ask price - a trader can buy EURUSD at this price.

Spread

As a result, we are able to offer traders some of the lowest spreads in the market, for all accounts. Clients can now opt for fixed spreads ( starting at 2 pips) or variable spreads (starting from 0 pips). For certain pairs, such as EUR/USD, the difference between the bid price and the ask price can get as low as 0 pip, depending on market conditions.
Example: The current rate for gold is 1750.1/1750.2. This means that the spread is 1750.2 - 1750.1 = 0.1.

Pip, the basics

As part of our recap on basics, here’s a closer look at pip. The pip used to be smallest price increment but now prices can also change by 1/10th of the pip, called the pipette.

Example: USDJPY was usually quoted with 2 digits after the decimal point, e.g. 77.21/77.23, and 1 pip = 0.01. Now you can see the following quotation - 78.513/78.524, where the smallest price change is 0.001 = 0.1 pips = 1 pipette.

Pip Value

At Trader’s Way, we ensure that our clients are able to access accurate spot rates for all currency pairs and as a result of this accuracy - we have some of the lowest spreads in the market. New traders are often not sure how to work out the pip value so here’s a brief recap on how to work out the Pip value, the P/L positions etc. To work out the Pip value, traders can use the formula listed below and track their profit/loss accurately.
Pip Value = Position Volume x Counter Currency 1 pip
Example: Position 1 lot of EURUSD. Pip Value = 100,000 x 0.0001 = 10 USD
And if traders need to know the corresponding pip value in terms of account currency, they can use the formula listed below.

Pip Value in Account Currency = Pip Value / Account Currency-Counter Currency Rate

Example: Position 1 lot of EURJPY. Account Currency - USD. USDJPY = 80.00. Pip Value = 100,000 x 0.01 = 1,000 JPY. Pip Value in USD = 1,000 / 80.00 = 12.5 USD
